Estimated Tax Underpayment Penalty, Explained

Updated 2026-10-14 · Not tax advice

Short answer

The IRS checks whether enough tax was paid by each installment deadline. The $1,000 exception uses your annual tax after withholding and refundable credits, before subtracting estimated payments. A late payment can leave penalties on earlier installments even when your filing balance is small. Timely payments that meet a safe harbor can also avoid the penalty; the rules are below.

The penalty is the IRS’s charge for paying tax late during the year, even if you pay everything by April. The rules are in Form 2210 and its instructions and IRS Publication 505.

When you won’t owe it

  • Annual tax minus withholding and refundable credits is less than $1,000, calculated before subtracting estimated payments, or
  • your timely payments covered at least the smaller of 90% of this year’s tax or 100% of last year’s tax (110% if last year’s adjusted gross income was over $150,000, or $75,000 if married filing separately; the prior return must cover 12 months), or
  • you had no tax liability last year, were a US citizen or resident all year, and that year was a full 12 months. New to freelancing? See quarterly taxes in your first year as a 1099.

For example, someone with $20,000 of annual tax and no withholding who pays $19,500 in January has a $500 filing balance. Earlier installments can still carry a penalty. See the Form 2210 instructions.

How it’s calculated

  • Each of the four installments is checked separately, so paying everything in January doesn’t erase penalties on earlier quarters.
  • The rate is the IRS underpayment interest rate: the federal short-term rate + 3 percentage points, reset quarterly (IRS interest rates).
  • The IRS can figure it for you and send a bill, or you can calculate it on Form 2210.

Ways to reduce it

  • Annualized income method (Form 2210, Schedule AI) if most of your income came late in the year.
  • Increase W-2 withholding, if you or your spouse have a job. Withholding counts as if it were paid evenly through the year. See W-4 withholding for side-hustle income.
  • Pay an outstanding shortfall promptly to stop further penalty accrual on the amount paid. Also allow for the next installment when planning the payment.
  • Waiver request for casualty, disaster, or retirement/disability with reasonable cause.

FAQ

How is the estimated tax penalty calculated?

It is figured separately for each installment: the amount you underpaid times the IRS underpayment interest rate (federal short-term rate plus 3 percentage points, set quarterly) for the days it was late. See Form 2210 and its instructions.

Can I avoid the penalty if I owe less than $1,000?

The exception applies when annual tax minus withholding and refundable credits is less than $1,000. Calculate that amount before subtracting estimated payments.

What if my income was uneven during the year?

You may lower or eliminate the penalty with the annualized income installment method (Form 2210, Schedule AI), which matches required payments to when you earned the income.

Can the penalty be waived?

The IRS may waive it if the underpayment was due to a casualty, disaster or other unusual circumstance, or if you retired after age 62 or became disabled during the year or the prior year and the underpayment was due to reasonable cause. You request this on Form 2210.
